Conversely, cointegrated assets may have low short-term correlation\nduring temporary divergences — which is exactly when pairs trades are entered.\n\n### Why It Matters\n\n- **Pairs trading**: Long the underperformer, short the outperformer, profit on convergence\n- **Statistical arbitrage**: Systematic mean-reversion on spread z-scores\n- **Spread trading**: Trade the spread directly as a synthetic instrument\n- **Risk hedging**: Cointegrated hedge ratios minimize tracking error over time\n\n## Methods\n\n### 1. Engle-Granger Two-Step\n\nThe most common approach for two series.\n\n**Step 1** — Regress Y on X using OLS:\n\n```\nY_t = α + β * X_t + ε_t\n```\n\n**Step 2** — Test the residuals ε_t for stationarity using the ADF test.\n\n- If residuals are stationary (p < 0.05) → Y and X are cointegrated\n- β is the **hedge ratio** for the pairs trade\n- α is the long-run mean of the spread\n\n**Important**: Engle-Granger critical values differ from standard ADF critical\nvalues. Use p < 0.05 threshold.\n\n### Step 3: Estimate Hedge Ratio\n\nUse OLS for simplicity. Always test on sufficient data (>200 observations) and\n   check out-of-sample stability.\n\n2. **Structural breaks** — A fundamental change (protocol upgrade, tokenomics\n   change) can permanently break cointegration. Monitor rolling p-values.\n\n3. **Look-ahead bias** — Estimating the hedge ratio on the full sample and then\n   backtesting on the same sample inflates results. Always use walk-forward\n   estimation.\n\n4. **Too-short sample** — Cointegration tests need >100 observations minimum,\n   ideally >200, to have reasonable power.\n\n5. **Ignoring transaction costs** — Pairs trades involve 4 transactions per\n   round trip. At 0.3% per leg, that is 1.2% in costs that the spread must\n   overcome.\n\n6. **Asymmetric cointegration** — The relationship may only hold in one\n   direction or one regime.
